The European Securities and Markets Authority (Esma) issued a warning on Thursday, advising the financial sector to exercise caution in the use of artificial intelligence (AI) in investment services.

While AI promises to revolutionise the retail investment sector with enhanced efficiency and innovation, Esma highlights the significant risks associated with its adoption, urging for responsible innovation and investor protection.

“Although AI holds promise in improving investment strategies and client services, it also presents inherent risks, including algorithmic biases, poor data quality, and a potential lack of transparency,” Esma stated in guidance intended to steer the sector in the use of AI.

It’s not the first time that Esma has expresses concerns over AI. In February last year, the supervisory body said the impact of AI on performance models and risk management was a major risk.

In its latest guidance document, Esma emphasises the importance of senior management within financial service providers having a comprehensive understanding of how AI technologies are applied and utilised.

Inadequate oversight

The European regulator expressed concern over inadequate oversight in the use of AI, which could overshadow human judgment in financial markets. Complex and unpredictable market conditions might elude AI’s predictive capabilities, leading to potentially disastrous outcomes if human oversight is reduced, according to Esma.

Moreover, transparency is a significant issue. AI systems often operate as «black boxes,» making their decision-making processes opaque, even to the firms deploying them. This lack of transparency can hinder staff at all levels from understanding and effectively managing AI-driven strategies, which may compromise service quality and regulatory compliance, Esma warned.

The extensive data requirements for AI tools, including sensitive personal information, also raise substantial privacy and security concerns. Esma urges firms to implement rigorous data protection measures to prevent breaches and ensure regulatory compliance.

Algorithmic biases can contribute to the «questionable robustness» of AI outputs. Particularly in natural language processing, AI can generate factually incorrect information. Moreover, biases embedded in training data can skew AI decisions, potentially leading to misleading investment advice and overlooked risks. This phenomenon, known as «hallucinations,» can have serious implications, Esma noted.

Balanced approach

In light of these concerns, Esma advocates for a balanced approach to AI adoption, stressing the need for robust risk management and transparency. Investment firms are encouraged to maintain human oversight, enhance transparency, secure data more effectively, and continuously monitor and adjust AI systems to address biases.

Esma asserts that the focus should be on developing AI systems that enhance human capabilities without compromising ethical standards or regulatory requirements.
